The ultimate objective of this thesis is to provide an alternative way of estimating the poverty line in Indonesia. There are at least two objections of the official method. First, it is not consistent from the perspective of welfare economics. Second, it does not take account economies of scale within the household. Another purpose of this thesis is to provide a poverty profile for Indonesia.

The empirical results conclude that: first, the official method tends to underestimate overall poverty incidence mostly because of underestimating rural poverty rates. The official method also fails to correctly identify poverty incidence across regions.

Second, there are about 30 million Indonesian still living on poverty. Third, overall, poverty in Indonesia is predominantly a rural phenomenon with the rural areas accounting for nearly four-fifth of aggregate poverty; this proportion is largely invariant over different poverty measures and poverty lines.

Third, two-thirds of the remaining poor depend on agriculture for their livelihood.

Fourth, between 1993 and 1995, there has been a significant decline in aggregate poverty which is mostly attributable to the fall in rural poverty, although poverty in the urban areas also declined significantly. The decline of rural poverty was caused by an increase in the real capita mean expenditure and a moderately improvement in income distribution. in the urban areas, deterioration in income distribution was compensated by an increase in real mean per capita expenditure led to poverty declined.

Fifth, our analysis also revealed that there exists large regional variation across regions and areas. For some urban areas, poverty incidence was virtually disappeared, but at the same time, more than half or one third of rural population in some provinces still live in poverty.

Sixth, education and infrastructure play important role in poverty alleviation. Focussing on these sectors would have significant effects on poverty reduction.

Seventh, the government should continue to pursue an export-oriented strategy by stressing comparative advantage. The popular minimum wage policy should be avoided because it may have an adverse effect on the poor.
